dollar peg was inadequate for East Asian countries that have close economic relationships with not only the United States but also Japan, European countries, and intra-regional countries. It follows that if a regional currency arrangement will be established in East Asia, regional currencies should have stable linkages with each other and should be stable vis-à-vis not a single major currency but a currency basket. Using a Generalized Purchasing Power Parity (G-PPP) model, we investigate the possibility of creating a common currency basket in East Asia, and which part of East Asian countries will be able to create a common currency area according to
the optimal currency area theory. We have analytical results that ASEAN5 countries, Korea and China will be able to form a common currency area and that a common currency basket will be more applicable as an anchor currency than the US dollar if these countries form a common currency area.
